Defending a first-year manufacturer against an unadjusted TP benchmark A first-year SEZ apparel exporter was benchmarked against ten fully-operational comparables with no adjustment for start-up inefficiency. We built the capacity-utilisation and raw-material case for why that comparison doesn't hold up under Rule 10B

The Challenge
The Transfer Pricing Officer (TPO) selected ten comparable apparel manufacturers and benchmarked the client's operating margin against them under Section 92CA without adjusting for one basic fact: the client was in its very first year of commercial production, while every comparable selected was a mature, fully operational business.
That distinction isnt cosmetic. A factory in its first year of production is, by definition, still building the things a mature factory already has:
A trained workforce, stable production lines, an efficient supply chain, and enough order volume to absorb its fixed costs. None of that existed yet for this client. The result was a reported operating loss that the TPO treated as evidence of mispriced related party transactions, rather than as the predictable, temporary cost of standing up a new factory.
Two specific economic circumstances were driving the gap, and neither had been accounted for in the TPO's benchmarking:
Capacity utilisation: The clients plant ran at roughly 12.7% of installed capacity in its first year. The ten comparables the TPO had already accepted were running at a weighted average of 65%. Manufacturing has heavy fixed costs depreciation, supervisory salaries, plant overheads that don't scale down with lower output. Spread over a much smaller production base, those fixed costs inflated the clients per unit cost and depressed its margin in a way that had nothing to do with transfer pricing.
Raw material efficiency: The client had recruited an entirely unskilled, first time industrial workforce from surrounding agricultural villages there was no existing garment manufacturing labour pool in the area to draw on. Combined with high attrition (driven by regional social and mobility factors specific to that workforce), this produced elevated material wastage, rework, and rejection rates well above what an established operation would see. The comparables, drawing on trained, stable labour pools in established garment clusters, didnt carry this cost.
A2's Approach
We built the case around a straightforward legal proposition: Rule 10B(2) requires comparability to account for "economic circumstances," and Rule 10B(3) requires an adjustment wherever a material difference can be reasonably quantified. Stage of business cycle and capacity utilisation both fall squarely within "economic circumstances" this isn't a stretch reading of the rule, it's the rule's stated purpose.
The submission was built in three layers:
1. Statutory and OECD grounding. We walked through Section 92C, Rule 10B(2), and Rule 10B(3) to establish that adjustment isn't discretionary once a material, quantifiable difference is shown and cross-referenced the OECD Transfer Pricing Guidelines' own treatment of start-up phases and capacity utilisation as legitimate, non-distorting sources of temporary loss.
2. Quantified adjustments: Rather than arguing the point qualitatively, we calculated both adjustments from the comparables' own disclosed data:
Capacity utilisation adjustment: using the fixed-cost pool and the utilisation gap between the client (12.7%) and the comparable set's weighted average (65%), we quantified the under-absorbed fixed cost directly attributable to low volume.
Abnormal raw material adjustment:using the comparable companies' own disclosed raw-material-to-turnover ratios, we established an industry-normalized benchmark and quantified the client's excess consumption above that benchmark, then applied a conservative 60% allowance to keep the claim defensible rather than aggressive
3. Judicial precedent: We supported both adjustments with Tribunal decisions that have already accepted capacity-utilisation and start-up-phase adjustments in comparable fact patterns establishing that this isn't a novel argument, but a well-settled principle the TPO simply hadn't applied.
The Result of the Analysis
After applying both adjustments to the client's actual operating results, the recalculated operating margin (PLI) rose from a reported loss to 14.01% comfortably above the 2.84% arm's length benchmark the TPO had determined using the unadjusted comparable set. On that basis, the submission asks the appellate authority to either delete the adjustment in full or direct the TPO to recompute the arm's length price with both adjustments incorporated.
This case is currently before the appellate authority; the outcome above reflects the position taken in the submission, not yet a final order.
Why This Matters Beyond This Case
This is a recurring exposure for any foreign company setting up its first manufacturing or export operation in India: tax authorities routinely benchmark first-year results against mature comparables with no adjustment, because building that adjustment requires pulling utilisation and cost data out of the comparables' own filings work that's easy to skip and easy to get wrong. Getting the transfer pricing structure and documentation right from year one, before the first assessment even starts, is far less costly than rebuilding the economic argument after the fact.
